What I wonder is: if China does attack and end up sinking our ship, would we declare war or would we just try to negotiate our way out of this?

There's an interesting recent precedent.

In 2010, the North Koreans torpedoed the South Korean warship Cheonan,
sinking it, killing 46. There were many demands by South Koreans to
retaliate militarily.

However, North Korea kept denying that they had anything to do with
it, and South Korean President Lee Myung-Bak kept stalling and
stalling, to allow tempers to cool.

In the end, there was no retribution for sinking the Cheonan.

This situation is different though, because the USS Lassen is being
sent into Chinese-prohibited waters in order to challenge the Chinese.
If the Chinese sink the ship, then it would be politically impossible
(I believe) for Obama to simply walk away.

However, I don't think China is going to sink the Lassen. Instead
they'll try their usual tricks of sending their own ships to block the
path of the Lassen, and then the Lassen will have to outmaneuver them.
This could be quite exciting.
